Trading Potential from Select Table History

Traders are always searching for the ideal, or at least, a winning, trading
model. Experience shows that given an exact model saying buy here, sell
there, one person may win while the next loses. Why is this? Likely the
differing results arise because a model is inevitably in two parts. Part
one is the calculational piece that develops entries and exits. Part two is
the input from the trader and depends on the trader's market knowledge
and attitude toward risk and treatment of gains.
Trading Model Development
Traders tend to focus on Part 1, the trading model. Most use technical analysis.
Backtesting is considered necessary. Many commercial tools are available for the job.
All sorts of 'indicators' can be computed. Or chart patterns can be learned. The
idea is "I can calculate, manipulate tick data or Market Profile or develop averages, etc.
These efforts are, for the most part, doomed, as evidenced by the oft cited
95 percent failure rate. Our thesis here is that most traders start at the wrong
point. One should start with a proven methodology, a solid base, and develop ones
own model after gaining an understanding of the market.
Value methodology, starting with the Market Profile (tm) in 1985,
is theoretically proven, and appears, to this observer, to be
the only methodology that offers the trader a view of the inside of the market.
Well before even thinking about
a detailed model, it is wise to understand the background, the framework within which
the market operates..
At CISCO we have discovered and elaborated on the basic starting point
for analysis. If one starts with a balance, much is already revealed about that market:
it is congesting, there is an upper and lower balance limit, the balance range
gives information on the tradeability and inherent volatility and so on. When that
balance breaks out you have an early alert that a trend is starting. If, for a given
commodity you have a history of its breakouts, You can tell how far each went on average.
That maximum excursion is called the potential. Potential is the maximum
you could have gotten from a breakout.
Knowing the average potential of a
market over the longer term
offers you a way to measure the possibilities of that market, and consequently,
whether or not you want to trade it. If the average potential is high, you have found
a market that is worthy of your efforts to develop a model for your set-ups.
For a number of years the CISCO Advice Engine has created a daily balance report of all
markets covered (about 250 futures deliveries daily). Typically,
some 40 or 50 deliveries are in balance. Some markets, while in balance, have a narrow range and
hence are unattractive to trade. A rule of thumb is that
one-eighth of the range (the Octant) is closely related to the risk.
The Octant risk is related
to the market's volatility as well, and is a rough estimate of the market's tradeability.
For instance, if the limit's range is, say $80, an eighth is $10. Considering risks
and costs, few of us would want to take a trade in that market.
For a limit range of $800, the estimate of $100 is much more attractive. Using a
proprietary evaluation method, the more attractive Advice Engine Report entries
are sorted into
a second section, called the Select Table. Each trading day, Advice Engine produces
a Report with all the balances and a second, much shorter report of
Select, or preferred trades. The Report has a third section, a list of breakouts and potentials
of the futures chosen the previous day. All breakouts are shown, whether they appeared
in the Select Table or not. Since the potential
is the maximum excursion; the most extreme price reached, it offers a way to estimate
what a good trading model might gain (say, one-half the potential).
Incidentally, the extreme is the same price registered on the Marquee on the CISCO main page.
A fair question that any knowledgeable trader would ask: 'does Select Table find potentially
good trading candidates?'. This application allows you, the user, to answer that
question for any future carried, over a timeframe of the year 2000 to the present.
In the example below, the S&P 500 Index, for the two years 2005 and 2006 experienced
131 breakout events in which the average $ risk is 643, with potential of $1,229.
There were 137 events (days) with no breakout. If you trade the emini SP, divide the
dollar amounts by 5.
Model/Market Evaluation: The Concept of Figure of Merit
You can evaluate any model you use by taking the entry price and checking
what the market did after entry. You entered and the market immediately went
against you. You had little opportunity to make a profit. Or, you entered and
the market went your way. The market offered you an opportunity to make a
profit. You probably did not exit at the top (or bottom), but if you had you
would have made the maximum profit possible. This maximum, of course, is
the potential or opportunity. Virtually every trade has opportunity. Every
trade carries risk. For most cases risk is the stop you placed on
entry. The ratio of opportunity divided by risk is the Figure of Merit (FOM).
FOM puts you in a position to evaluate both your model and yourself.
If your trade is in a certain market that typically offers little opportunity,
you probably should find a different market to trade. If the
average potential (opportunity) is small compared to the average risk, again
you have a decision to make. If opportunity is adequate and your returns
are not, you need to examine the "you" aspect of your trading.
In just measuring potential, as we do in this application, we have no involvement
in risk questions or modeling. If a market breaks out, it can turn around immediately
(potential is zero), or it can run until the excursion peaks, or it can still
be running at the close. Potential cannot be less than zero. The Drawdown link,
just above in the Product list for Advice Engine, applies the CISCO Basic Model
(trailing stop of one Octant) to give an idea of real world drawdown, when applying
a simple model to Select Table data. In that case there can be both winning and
losing trades.
Markets change. Opportunity, the average maximum profit one could make from
a trade, may change over time. Today's marvelous model may be tomorrow's dog.
If you regularly measure the opportunity of your completed trades, the FOM,
you can tell when your market is going into a funk. Understand, the inherent
market volatility makes a short term determination of change very difficult.
The shortest timeframes that will show long time-frame change are of the order
of three to six months. Another method for evaluating market change is the 5
Day Range Table in the link below (for SP). It shows a maximum
in June 2000 of 16200, dropping to a low of 2600 in December 2006. Many traders
have felt the effect of this shrinkage. Some who could do no wrong in the high
opportunity days of 2000 have a tough time when ranges are six times smaller.
Drawdown Studies for SP
Research
All traders have seen trading models offered for sale. These are effectively
black boxes, generally with a number of conditions. It is difficult to
do your own trading research with such information. That is not the case
with the Advice Engine tables of potential. In the Drawdown studies entry is
on breakout from a 10 day Overlay.
Risk is the Octant. Overlays are posted at the close of each day and checked
for breakout the following trading day. If there was a breakout, the Potential
opportunity is posted with the results. These data are not open to discussion.
The market either broke out or it did not. If it did, the Potential is directly
measureable for the Trading Potential measures. For drawdowns, the Octant risk
is closely tied to the market as well.
Your model will doubtless not be the CISCO Basic Model. But the principles involved,
the Potential and Figure of Merit concepts are the same for all models. The CISCO Select
Tables can be your test bed. The data is available. Use that data to familiarize
yourself with application of the principles and then turn to development of your
trading model.
SP Analysis
In the table below, the SP 10 day balance breakouts are posted for each entry
in the Advice Engine Select Table for 2005 and 2006. The summary table at the bottom
shows a net of 131 breakouts, or about one every four days. That may seem to be quite
a lot until you consider that a breakout day is not necessarily the beginning of
a trend. It may be a 'false breakout' or a test, ending the day back in balance.
The average risk is $643 and the average Potential is $1,229. This gives a
figure of Merit (Potential/Risk) of nearly 2. Now you have the information
you need to determine whether or not you wish to trade SP (or the mini, UU).
